It just wants you to increase in each stitch. In this case I’d think a KFB would be fine because the rest of the increases are done with YO for lace.
Yes, start out with kfb for the first round. The YOs start later and a regular M1 won’t work.

How do they get to round 5?
It’s a typo in the pattern, pay no attention to the fact that 3 rows are ‘missing’. They’re not, just misnumbered. First rnd, inc; next rnd, knit all sts, next rnd k1, yo around, next rnd after that, knit all sts, etc.
